When rates climb, buying a home can feel like chasing a moving target. Each increase lifts the monthly payment. For many buyers, that changes the question from “Which home?” to “Which path?” More and more are finding an answer in the adjustable-rate mortgage, or ARM. Here’s how it works, who it may suit, and what to know before you decide.
A traditional fixed-rate mortgage holds one rate for the life of the loan. An ARM works differently. The rate is set for the first several years. After that, it can move up or down with the market. That uncertainty isn’t for everyone, and that’s perfectly fine. But an ARM typically begins with a lower rate, and in a market where affordability is stretched, that is catching attention.
Bankrate found that in September, ARM rates ran more than a full percentage point below fixed-rate loans. Depending on the product, that can mean $150 to $300 less per month on a median-priced home. For some buyers, that is the difference between “not right now” and “let’s begin.” The Mortgage Bankers Association (MBA) sees it too. In October, roughly 1 in 10 mortgage applicants chose an ARM.
Think of it like an introductory offer on a phone or cable plan. You start at a lower price, then it adjusts after a set period. The most popular version is the 5/1 ARM. The “5” is the number of years your starting rate is locked. The “1” means the rate can adjust once a year after that. That adjustment is called the reset.
What could happen when the rate resets?
Your payment could rise. It could also fall. Most ARMs include caps, which limit how much the rate can increase each year and over the life of the loan. Still, the key is to be prepared.
Before deciding, sit down with your loan officer and talk through both sides.
The upside: a lower starting rate and a more comfortable early payment.
The consideration: your payment may change after the initial period, so it should still work for your life if the rate moves.
Ask your lender to run the numbers and walk you through several scenarios. It’s the surest way to move forward with clarity.
When the reset arrives, you will have choices. You might:
Keep the loan in place, if the new payment still suits your budget.
Refinance into a fixed-rate loan, for a payment that never changes.
Refinance into another ARM, with a new lower rate for a set term.
Sell the home, if your next chapter calls for it.
Speak with your loan servicer about assistance or modification.
One thing worth remembering: a refinance is a new loan, and you will need to qualify again, even on a home you already own.
So keep your credit and debt in good order. Before a job change or a major purchase, ask your loan officer how it may affect your readiness. We like to call it keeping your finances in “mortgage shape.”
It’s a fair question. ARMs earned a poor reputation after the 2008 financial crisis. Some loans began with very small payments that later climbed sharply. Others were issued without verifying a borrower’s income.
Today is different. The Ability-to-Repay Rule now requires lenders to review real documentation, such as pay stubs, W-2s, and tax returns, to confirm you can afford the loan. Lenders must also consider what your payment could be after the reset, not just the low starting figure.
In short, today’s ARMs are built with far more care.
The market offers more options than many people realize. Sometimes the right fit begins with a little more information.
Is an ARM right for you?
A trusted lender can run the numbers, talk through the what-ifs, and help you see the full picture. We’re always glad to be a sounding board, and to connect you with the right lending partner. The next chapter often begins with a conversation.
